Hi learningtofly, I'd recommend Railway Square YHA. There's also Sydney Central YHA. You can find hostel reviews here..

I would also advise you to pre-book asap as most hostels will be booked out long before New Years.

The fireworks in sydney are really fantastic. We watched them from Lane Cove which is a fair way from the CBD. If you're planning on watching them in the CBD area, you'll need to find your spot long before midnight, with many people arriving hours before the event.
